A Shockingly Simple Stocks Momentum Indicator

Following a trend is great. But if the trend is moving quickly, you want to know that so that you can get ahead of it. If the rate of change of the trend is going up, rising prices are going to follow quickly.

Now first what is a momentum? You must have read about the momentum in high school physics.Momentum was the velocity multiplied by the mass of the object. Velocity was the rate of change. So when we talk of momentum in trading, we are talking of the rate of change of any security prices. Now. a simple way to calculate the momentum of any security price is to divide the closing price today by the closing price ten days back and then multiply it by 100!

If the price went down, the momentum indicator will be less than 100 and if the price went up, the momentum indicator will be more than 100. Now, when the momentum indicator is greater than 100, the trend is expected to continue in the future. This is your shockingly simple momentum indicator that you can use profitably in your trading. Now, if the price did not change, the momentum indicator will obviously will be 100.

This momentum indicator tells you what is most likely to happen in the future not what happened in the past. So it is a leading indicator. You must have heard about momentum investing or you can even call it momentum trading. In momentum investing , you buy a security at a high price and sell it even at a more higher price unlike ordinary investing where you buy low and sell high. The trick is to know that the price will continue to rise when you do momentum investing. How do you know that the security prices will continue to rise in the future? By looking at the business fundamentals like the sales or profits, if you find them to be rising and accelerating at the same time the security price is rising, there is momentum behind this move!

As said before, instead of investing in a security or a stock you can do momentum investing. When you are doing ordinary investing, you are waiting for its price to appreciate to give you a capital gain. This price appreciation might take from a few months to even years tying down your capital in that investing. However, in momentum investing, you search for stocks that have rising prices that are expected to continue for sometime. So you buy high and sell even higher within a few weeks making a decent profit. You can use that profit to do more investing.

Remember the Dot Com Bubble that burst and hurt many people a decade back. Lot of people were doing momentum investing without doing fundamental research on the stocks that they were investing in. So you need to do some fundamental research as well to ascertain that the rise in prices of a stock are sustainable over the long haul or not. So when you are doing momentum investing, you are looking for a security or a stock that has a potential to move big. How long this big move might take to materialize? Well, the expectation is for the big move to happen in a few weeks to a few months. Just like in ordinary physics, when a ball is set in motion, it will continue moving unless stopped. This is what the Newton’s First Law says. You can expect a security price to keep on rising as long as something drastic doesn’t happen to stop that rise. So what can be that something drastic? It can be a sudden breaking news about the misdoings of the management that have not been known to the public before. I am just giving you one example. There can be more. So before you do your momentum investing, it is always better to do some fundamental research on the company.

Now just like price momentum that we have been talking about above, we can calculate the earnings momentum. Earning momentum is the province of the investors. The investor looks at the quarterly earnings of the company to see if it is going up at a faster pace say from a steady pace of 10% a year to 12% or 15% and so on. If the earnings growth rate is going up what this means is that the underlying price is also going to accelerate.

Shocking Stocks Short Selling Facts!

Short selling is one of the favorite day trading strategies employed by many day traders. Many companies hate short sellers as they believe that short sellers were responsible in the fall of their stock prices. Nothing can be far from the truth. Short selling is just like anyother market mechanism that provides liquidity and better price discovery. Short selling can never destroy a company if its’ fundamentals are strong. Many stock brokers now let you short stocks with just the click of a mouse. When you sell stocks from your online brokerage account, the message asks you whether you are selling your own shares or short selling. You just need to click once on short selling and the rest is taken care of by the broker. These shares are a loan to you by the broker that you will have to return at a later date!

In some cases, the brokerage firm cannot borrow the shares as so many people have sold the stock short that there are no more shares to borrow. In that case, you will have to find another stock or use another strategy.

Day traders are not looking for long term fundamentals in order to go short. A day trader might go short on a stock that had go up for three consecutive days, figuring that they will go down on the fourth day. Day traders are only looking for stock that might go down in price for mundane reasons.

Now, you cannot straight away short a stock as there are mechanisms in place employed by msot of the stock exchanges that don’t want a massive shorting attack on a stock. There is the famous Uptick Rule that has been put in place to prevent that from happening. What the Uptick Rule means is that you cannot short a stock unless it moves up on the last trade. This rule has been placed to prevent a stock from being driven down to almost zero by short sellers. In simple words, once the stock starts to move down, you cannot short it. You will have to wait for its price to move up on the last trade, before your short selling order can be executed by the broker.

How much risky short selling can be? Well, in theory there is no stopping a stock price to reach the sky. So if you are wrong in your short selling decision, your loss can be catastrophic. But don’t worry, short sellers also use stop loss so if the price starts to move up, your position will get closed automatically by the stop loss order.

Now, don’t get caught in the market with short selling when good news spreads about the stock that you had shorted driving its price up. This is known as Short Squeeze. Once that happens, almost all short sellers get desperate to dump their stocks and exit but when they try to buy back the stock, they get more hurt as the prices go even higher and higher on rising demand for the stock in the market.

Now many companies, brokers and investors hate short sellers and try tactics to bust them. Sometimes, they will issue good news or spread rumors of good news to create a squeeze. Other times, they can ask the stock holders collectively to tell their brokers not to loan out their shares. What this means is that short sellers have to buy back the shares and return them to the brokerage firm and close their short positions even if it does not make any sense.

Candlestick Patterns- The Hanging Man, the Hammer and the Spinning Top!

Hanging Man and the Hammer are two different candlestick patterns. The patterns are not identical. Hanging Man is considered to be bearish and the Hammer is considered to be bullish.

How to spot the Hanging Man and the Hammer? These candlestick patterns are easy to spot on the chart. When you spot a very small candle body accompanied by a pretty long wick on the bottom, it is a Hanging Man if it appears at the top of the uptrend and it is a Hammer if it appears at the bottom of the downtrend.

In less than ideal cases, you might also find a small wick at the top of the candlestick. When the Hanging Man or the Hammer appears, you need to look for the confirmation on the next day.

Now suppose, you think that you have spotted the Hanging Man in an uptrend. Wait for the confirmation the next day with the opening price. If the opening price on the next day is less than the previous day’s close, you have a true Hanging Man. If not, then that was not a true Hanging Man.

Similarly, if you spot a Hammer at the bottom of a downtrend, you need to confirm it with the opening price on the following day. If the opening price on the next day is higher than the closing price on the last day, the Hammer formed was a true Hammer.

When you trade candlestick patterns, you need to look for the confirmation on the following day to confirm that the candlestick pattern formed was indeed true. Once you have the confirmation signal, you can safely trade on that candlestick pattern. If you cannot get the confirmation, you should ignore that pattern considering it to be false. Most of these candlestick patterns are ideally suited for the daily charts.

A Spinning Top is another candlestick pattern that reveals a tight battle between the bulls and the bears. Whenever, the battle between the bulls and the bears ends in a draw on a trading day, the following day, one side has to give in. When this happens an explosive move in one direction is highly likely.

How to identify a SPINNING TOP? A Spinning Top has a very small candle body in the middle with two equal wicks on the top and the bottom. This pattern appears very frequently in the daily charts and can be highly profitable if spotted correctly.

Using Those Trend Following Indicators

By using trend following indicators it’s a way to track how to trade stocks. A strategy that will use how those stocks have done in the past on the market, and how they should do in the future as well.

Using this method will be a way that people will know how and when to invest in the right stocks. Which will offer the best chance at profits, and how well they have done in the past will be figured into that strategy.

People who use this method are not forecasting what will happen but they are following a trend and using it. This method will use three main components. Current price of stock, equity level and current market volatility. How much you buy or sell will be determined prior to buying of the stock and be based on volatility.

Not a method that will be used on new stock that hasn’t yet established any trend, but on those old standbys that have been around for a while. Price is always a top consideration when using trend following indicators. When a trader is using this method they will try and use indicators to figure ups and downs in the market.

Also how much will be traded during the trend will need to be figured out as well. If the market is at high volatility though trading will most likely be reduced in order to cut the losses on the trades. If you use trend following indicators, price and time are always going to be very important.

The following questions will be able to be answered when you use this type of method. Shares that will be traded during the trend, how to enter the market and at what time. Risk to be taken on each trade, cutting of unprofitable stocks, and how to get rid of profitable stocks.

Best Home Based Business

It must be your dream too to start your own home based business. Internet has made it possible for many people like you and me to have a home based business. A successful home based business is a dream come true. But the challenge is how to start a successful home based business.

Most home based businesses run around MLM or Network Marketing. Most home based businesses require you to sell a product online and build your down line. I am talking from my experience. Now if you are not ready to buy a $1000-$3000 product to join an MLM or network marketing company than you might as well drop the idea of starting a home based business! You have to purchase the product just in order to become a member of that home based business. When you do that you will be provided with your own website link that you are required to promote online!

The success of your home based business will depend on how many people you can recruit in your down line and how fast. This will require a lot of advertising, cold calling and prospecting. You are supposed to advertise your website online. Most of the advertising methods are costly. If you do PPC on Google, Yahoo and MSN, you will find that most of the relevant keywords have been already taken over by your competitors and are costing something like $1-2. Are you ready to pay $1-2 just for someone to click on your website? Are you ready to spend thousands of dollars on advertising the website? You are supposed to recruit new members under you. Now the hard part starts.

Competition, competition and competition! Did you hear about Herbalife? Well it was a wellness and fitness product company that became so popular that everyone started to promote it and in a few years the market was saturated with Herbalife affiliates trying to sell the products. Where ever you will go you will find a lot of competition! Start hopping from one home based Business Company to another and you will find the market saturated with them. What to do then? Maybe not and if you try free advertising methods, they don’t work at all.

Joining an MLM or Network Marketing company will require you to invest something like $5000-$10,000 before you see any results. Stop wasting money on buying home based business membership and then wasting hundreds and even thousands of dollars on advertising that home based business opportunity. I give you a very easy solution. Have you ever heard of forex?

I think so you must have heard about forex trading. Is forex trading difficult. You bet it is. Then why I am suggesting you to try forex trading. Forex market is the world’s largest market. Everyday 3 trillion dollars get transacted in the forex market.

Index Options (Part II)

Index options premium all depends on the volatility of the market. The duller the market, the lower the index options premium. Well it depends on the expectations of the traders whether the market will move sufficiently in the near future for them to exercise their buy or sell rights. The more volatile the market, the higher then index option premium! Infact there are many factors that can affect the options premium like theta Vega, gamma. Now what are these terms and from where they have cropped up? These terms are known as the options Greeks. Before you start trading options, you need to learn what these terms means.

Options offer investors far more trading strategies as compared to futures. Such strategies can range from highly speculative to highly conservative. Options are a far more basic instrument than the ETFs and futures. You can easily replicate any ETF or futures contract with an option but the reverse is not true. In case, the market does not decline, you only lose the premium that you had paid for the put option. Suppose, you are afraid that the market is going to go down in the near future! You can protect yourself from this decline in the market by buying a out index option. When the market declines, the put increases in value.

So as said before, options can help you profit from a bullish market as well as from a bearish market. It all depends on how well you anticipate the mood of the market and devise your options trading strategy. In case, the market does not decline, you only lose the premium that you had paid for the put option. Suppose, you are afraid that the market is going to go down in the near future! You can protect yourself from this decline in the market by buying a out index option. When the market declines, the put increases in value.

So in a way, buying and selling of options contracts make options trading a zero sum game. Either the market will move up or it will not. Either the option seller will win or the options buyer will win. The development of the stock index futures and the index options was a major development in’80s for investors and money managers. The buyers of the put options are in a way insuring their portfolio against possible market decline but who are the sellers of the put options. They are primarily those investors who are willing to buy those stocks but only at lower prices.

Heavily capitalized firms in the major stock indexes like the S&P 500 or the Dow Jones Industrial Average (DJIA) have always attracted money because of their outstanding liquidity. But with stock index futures and options, investors were able to buy in some way the whole market such as represented by these stock indexes.

The Exchange Traded Funds (ETFs) gave the investor still more ways to diversify across all market with very low costs. ETFs give you the familiarity of the stocks but like index futures much higher liquidity and superior tax efficiency.

Index options give the investors the ability to insure the value of their portfolios at the lowest possible prices and save on the transaction costs and taxes.

Growth Stocks

Capitalization or cap refers to the combined value of all the share of a company’s stocks. The division between large cap, mid cap and small cap are often blurry and not sharp. When you start looking for good stocks, you often come across these terms like large cap, mid cap, small cap, growth and value. Let’s discuss these terms for a moment.

Mid caps are companies with $1 to $5 Billion in capitalization and small caps are companies with $250 million to $1 Billion in capitalization. Anything below $250 million can be considered as micro cap. However the following divisions are generally accepted: Large caps are companies with over $5 Billion in capitalization.

What is the P/E ratio? The P/E ratio divides the price of the stock by the earnings per share. Suppose, company ABC stock is presently selling for $50. Now suppose that last year company ABC earned $5 for every share of the stock outstanding. This means stock ABC P/E ratio is 50/5=10. So the higher the P/E ratio, the more investors are willing to pay for the stock.

Now the higher the P/E ratio, the more growth the company is supposed to have. So it can be either the company is growing real fast of the investor have high hopes of its growth. Now these hopes can be realistic or foolish, you never know! Now, if you follow financial news than you must know that the large growth companies always grab the headlines. But do the growth stocks really make best investment? The lower the P/E ratio, the more value the company has. Low P/E ratio companies are not considered to be the movers and shakers in the market.

The lower the P/E ratio, the more value the company has. Low P/E ratio companies are not considered to be the movers and shakers in the market. Now, if you follow financial news than you must know that the large growth companies always grab the headlines. But do the growth stocks really make best investment? According to Fama and French, two famous researchers who did ground breaking research on stocks, over the last 77 years, large growth stocks have only seen 9.9% annualized rate of return as compared to 11.5% for the large value stocks.

Now intuitively you might have thought that growth stocks are better. What can be the reason for their lower performance over the years? The most probable cause seems to be their immense popularity. Since most of the headlines are captures by high growth companies, investors seem to think that they are the best investments.

Let’s go back to the IPO of Google. Think about Google, how its stock price shot up within a matter of weeks after it hit the market. Weeks after that it began to cool off. In 2007, Google stock was selling something around $500. So large growth stocks tend to get overpriced before you are able to buy them!

Green Energy Stocks Investing

Are you aware of the fact that the peak of the global oil production (all liquids, including unconventional oil) will peak in the next few years. Do you know China is the largest producer of coal? Coal production n China would peak somewhere around 2010-2020.

The global peak of uranium production lies somewhere around2025-2050. The global peak of natural gas production lies somewhere around 2025! You must be thinking what to do every available source of energy seems to be peaking in the near future?

So what will fill this void in energy production in the coming decades? Do you know this fact that the US Department of Energy has estimated that there is enough available offshore wind energy of the coasts of US that can nearly cover the current US electricity capacity?

If all the care in US were hybrids by 2025 that would roughly reduce 80% of the US oil import. IF every bulb in the US was replaced with an energy efficient fluorescent lamp, enough energy could be saved to shut down around 100 power plants.

Enough power could be generated for the entire US by covering only 9% of Nevada desert with parabolic trough systems. This is something like a plot of land 100 by 100 miles. So the solution is already there and as the end of fossil fuel nears which is only a decade away, more and more alternative energy solutions will be used to generate cheap energy.

You might have seen only a glimpse of that last year in 2008 when crude oil prices jumped to around $150 per barrel. This is something that is bound to happen. The supplies of fossil fuel are finite and will be exhausted in the near future.

There is little doubt that companies operating in the green energy sector will ultimately become the major players in the overall energy generation and transportation mix of tomorrow. This prediction is based on our insatiable energy consumption and the lack of conventional supplies to meet the growing energy demand. This is most probably the safest long term bet that you can make in the long term.

Imagine Henry Ford in’09 asking you to invest in his Ford Motor Company that is about to mass produce a horseless carriage. Keeping in view the above facts, investing in green energy stocks in the best long term investment that you can make!

Right now the world is standing at another threshold. But many folks in that year of’09 were skeptical about Model T success. This is now 2009, exactly a century has passed. Do you think investing in green energy stocks is a bad idea? He tells you that this invention could change the entire landscape of the country. Knowing everything that you know right now with the power of hind sight with you, you will definitely say yes. Green Energy stocks may turn out to be your best investment decision of your life. A massive investment frenzy is about to take place in the green energy technologies.

Leveraging Your Investments – An Explanation

Leverage is a term used in investment circles to explain a type of borrowing. Its investment jargon, so it may sound complex. Its simply describes the process of borrowing to invest, where there is some kind of security underpinning the borrowing. This could be a house in a property loan, or stocks in a margin loan.

This article is all about the risks and rewards of borrowing to invest, or leveraging investment strategies. The information is general in nature and not intended as specific advice. As always, if you intend borrowing to invest, seek licensed financial advice before you do.

When I started investing, my borrowing habits where the same as most peoples. I had a floating credit card debt which varied to my whims. I had a small personal loan for some household items and a bigger one which enabled me to buy my car.

There are 2 problems with this type of borrowing. Firstly, all the assets I bought with the borrowed money were depreciating assets. This means that as I paid off the debt, the value of the things I bought decreased. Secondly, as I purchased “consumables”, the interest I paid on these loans was not tax deductible. This makes for a very expensive borrowing.

My debt profile today is very different to the one I had when I started learning about money. Today I use my credit card merely as a float which I pay off each month and all my personal loans are paid off. Despite this I carry much more debt than I did back then. I have a massive debt on a rental property I purchased. I have a reasonable sized margin loan for stock trading and I have an ever growing FOREX trading account. Most of my debt now funds investments, practically no debt funds consumables.

So what are the benefits of borrowing to invest?

Borrowing to invest increases your ability to earn investment returns. Its simple maths really. You have more money to invest because you borrowed some, so when you invest the money wisely, you’ll earn more returns. There is one additional variable to this equation though to keep in mind, the interest on the loan. Your investment strategy must be strong enough that the additional earnings are higher than the interest on the borrowings. Otherwise your net position is actually going backwards. Ie. Overall, you are losing money.

The second benefit you can get from borrowing to invest is a possible tax benefit. In my situation where I have borrowed to purchase an investment property in Victoria, as I rent out that property and earn an income from it, the interest payments on that mortgage become a cost associated with that income. As such, in my circumstance, I can claim those interest payments as a tax deduction. This means that while my asset is making me money, the tax office is actually giving me a discount on my borrowing by making it tax deductible

Margin loans work in exactly the same way. I have some stocks and I borrow some money using them as collateral. I typically try and keep a 50% leverage ratio, every dollar of stocks I own lets me borrow and invest another dollar. So I end up with a stock portfolio double the size I could have bought with my own money, I earn the returns on the entire portfolio, but pay interest on the money I have borrowed. Because I borrowed to earn money on stocks, the interest is tax deductible for me.

Those are some of the benefits you can gain by borrowing to invest. There are risks too though, so it is very important to get independent financial advice if you are thinking about leverage.

The first risk with borrowing to invest is the same with all loans. Loans come with obligations. You need to be able to fund the repayments, both the principle and the interest. So you need to do your sums properly and work out whether your income can cover these repayments. If you mess this up and over-extend yourself, typically your lender will come and seize your goods and assets and sell them to get their money back. This is never a good position to be in.

A margin loan is treated a little bit differently. If you borrow too much or the value of your investments drops suddenly, you will be at risk of paying margin calls. This means your lender will ask you to pay off a portion of the loan, so that the outstanding loan is in a reasonable level when compared to the reduced level of collateral. This can be quite a large issue if your investments drop by a long way. If you cannot meet the margin call obligations, your lender has the right to sell your investments.

Obviously also there is the risk that your investments will lose, leaving you with an investment loss and a loan. So you need to be confident with your strategies.

There are strategies to protect yourself against these risks though which your financial advisor can help you with. In my experience, it is definitely worthwhile borrowing to invest, but only if you manage your risk and cashflow responsibilities properly. So the one piece of specific advice I will give you here, is speak to a licensed financial advisor or accountant about whether this is an appropriate strategy for you. Only then should you work out how to structure it to match your personal circumstances.
